Let compounding build your child’s future

Where to invest for the coming Year of the Vaccines?

No one knows what will happen in 2021. Every advisor in town has an opinion—either from their firm’s analysts or their favorite wholesaler—but they don’t know. So should you keep paying them a quarterly fee of 1-2%? You could lose up to 62% of your total possible nest egg that way. Or you could go with the best advice master-investor Warren Buffett offers. You could double your money in 10-12 years. Buffett’s advice is different because he doesn’t take your money. He’s different because he knows he doesn’t know. His strategy is pretty simple. First, invest in a broad market index fund like the Vanguard 500 Index. He even recommends it for retirement investing. Second, use a low-cost fund like those run by Vanguard which has no outside owner. Third, don’t try to out guess the market by trading ETFs or individual stocks or sectors. They are easy to trade but that assumes you know what will happen. You and millions of ‘professional’ traders don’t know. Get used to the uncertainty. All we really know is that the 500 stock index has outperformed other assets over time: 11% a year on average. It does better leaving your money alone. Fourth, Buffett credits compounding for his success: buy and hold. If you are new to index investing, give it a chance with only 10% of your retirement money.

Will you have enough retirement income?

You can afford retirement starting now. There are a few rules to follow but in time you will have enough. If you start now, using low-cost stock index funds inside a tax-FREE account, you can make it. There are easy ways to track your progress that paid advisors use that you have access to also. Over time, you can have enough saved to live well. How much can you accumulate in your investment account? Answer: $1 million at $250/mo; $3,000/yr; 35 years. Track progress here: https://investor.vanguard.com/calculator-tools/retirement-income-calculator. Don’t panic: expect your low-cost stock index fund like the Vanguard 500 Index to go up and down: a +31% and a -37%: average +11%.

Let compounding build your child’s future

Make sure you teach your kids how to create wealth the easy way. My parents were not investors. At my first job, I had no clue which investment option to use for my 401k contribution and company match. The HR person told me to put it into the 'safe' stable value fund. That was the worst choice at my age I learned later when I got my securities licenses. If I had followed their advice I would have ended up with $150,000 instead of a Wealth Reserve of $877,233 about 33 years later. We have used this 'Wealth Reserve' as I call it to have funds to use low-cost high-deductible insurance, to buy two homes and 5 cars with higher down payments or cash, and now to receive $2,500 a monthly in a retirement supplement.

Why is it wise to diversify?

Readers have asked about holding the stock of their company in their retirement plan. Take a moment to compare the percentage of that stock to the total of all investments. Most often anything over 10% in the stock of one company is considered risky. Unless you are a company executive you are unlikely to know when to sell to avoid a loss. Some stocks do better than others but you and your advisor just don’t know which. Buy all.  Consider that if your employer should change stock value and your account drops by 50%, would you feel like holding on thru the next 10-20 years with all that stock. If you work for a company in the S&P 500 you may feel safe but don’t assume growth will last forever. Plan ahead for a time when the value of your holdings falls—will you panic and sell then? Keep an eye on a market index fund: 2020 up 16% and over 11% long-term.

Is an “advisor matching tool” right for you?

“SmartAsset's matching tool lets you compare and interview up to 3 financial advisors,” for free. See your 3 financial advisor matches. You will need to complete a 12 question on screen survey and then give your contact information in order to obtain “3 financial advisor matches.” You don’t actually get to “see your matches.” Now advisors have your email and you have given an info-laden lead to a broker/advisor. I happened to know the availability of local advisors and none of them offer financial planning for a set fee. This ad promises “objective advice from a local fiduciary on your budget” but there are none. Most local advisors are not fiduciaries. I researched. All but one provides ‘planning’ but it costs you an annual fee and commissions. All but one needed over $1 million in “investable assets” to start. Usually this means your account money must be moved to their firm so they can take their quarterly fees whether they make you money or not. Better to use a salaried fiduciary from one of the large online fund firms.

Save $3,000 a year for a $1 million retirement fund

We are living longer. We will need more savings for up to 30 years in retirement. Even if we work after age 67, we will eventually not be able to work. Planning for more income later requires we save more now, while we can. Compare what you spend to the US average household spending standard to see where you might save $3,000 a year. Biggest savings: $3,000 a year in money management fees/commissions. Example: $200,000 nest egg advisor fees 1.5% per year: Save $3,000 by moving to low-fee index account. $3,000 per year savings can add $350,000 to your funds in just 25 years.

Robo advisor rates high in customer satisfaction

Covid pandemic has helped reshape the retail financial services model. Robos have become popular as most services must be delivered virtually now. JD Power survey data shows young investors are satisfied with the robo advisor services model. Investors between the ages of 31 to 45 had the greatest satisfaction with their advisor. That represented 46% of traditional investors and 69% robo-investors. Traditional investors ages 46 to 75 had relatively low satisfaction ratings with their advisor, according to the Investor Insights: COVID-19 and Robo-Advice study. Even Warren Buffett, leading hands-on advisor, believes in allowing your money to grow without human interference.

Are Warren Buffett’s Vanguard funds right for you?

Are Warren Buffett’s Vanguard funds right for you?
Warren Buffett, one of the greatest investors, recommends we invest in only 2 funds: Vanguard funds. There are over 9,000 mutual funds and over 5,000 ETFs (index funds) to buy. Why did he pick just 2? He beat 5 Wall Street guru strategies with Vanguard’s 500 Index. It is low cost and diversified across many industries. The Vanguard 500 Index has returned about 11% per year since 1976. Buffett notes that compounding has made him wealthy. He recommends Vanguard because it provides high returns at low cost. His holding period is “forever.” His mantra is “we make more money when snoring than when active.” Why don’t all investors follow his advice: hubris and greed! People think they or their advisor can beat the market even though they can’t year after year. The average investor’s managed account earns just 3.79%. Trading reduces the benefits of compounding. Market timing is never perfect. Buffett says just ignore market gyrations.

Social Security benefits rise in 2020
Wealthy people receive even higher benefits in 2020: $3,011 per month. That extra $1,800 a year comes from higher pay but a cap on their tax: incomes over $137,700 are not taxed at all! Those who need SS benefits the least don’t have to pay 6.2% of their income like we do. This is ‘Socialism for the Rich’: From the poor by law to the very rich by design. The wealthy folks’ benefits rise but they stop paying the 6.2% tax when their income rises above $137,700. We always pay 6.2%--they stop at the cap. The average benefit is $1,485: an increase of $24. Most of us fear GOP will reduce benefits to pay for their tax breaks. SS trustees estimate a benefit CUT in 2034. GOP has called SS benefits “socialism;” yes, Socialism for the Rich. Plan for the cuts now!

Is equity rebalancing right for you?
Rebalancing means buying and selling securities to maintain the proportion you feel comfortable with. Example: you want to keep 60% of your money in equities for the foreseeable future. Equities grow to 70% of your total portfolio in a year so you sell 10% and buy the other securities to maintain the ‘balance’ overall. But if you do this, you may have higher taxes and a lower return over time. The tradeoff is you can sleep at night despite the market volatility. However, it you don’t look at your account, you can ignore the market gyrations and earn a higher return. Vanguard has provided an analysis of different rebalancing strategies (timing and portfolios) to illustrate the relationships. However, John Bogle, the founder of Vanguard, advises: “I don't think you need to do it. And sometimes rebalancing improves your returns. Sometimes it makes them worse.” “There is a comfort level …. So it's a behavioral problem.” If it makes you feel better, rebalance. However, don’t expect the market returns of 11% over time: $250 a month compounded at 11% provides about $1 million in 34 years vs $500,000 at 8%. Big deal!

Is a balanced fund right for you?
Instead of rebalancing (selling and buying for fees) on your advisor’s orders, maybe a better plan is keeping a balanced fund fully funded. Take the Wellesley Income Fund. This 40 year-old, income-oriented balanced fund offers exposure to stocks and investment-grade bonds. This fund is unique in allocating about one-third to stocks and two-thirds to bonds. The fund’s stock holdings are focused on companies that have historically paid a larger-than-average dividend or that have expectations of increasing dividends. This focus may provide a higher quarterly income distribution. As a result, you earn a consistent 8-10% return over time without wild market swings.

Why compounding your earnings is considered a ‘miracle’
Compounding is a miracle because you can accumulate over $1 million by investing just $3,000 during your working years. You can expect to earn the market returns of 11% over time: $250 a month compounded at 11% provides about $1 million in 34 years vs $500,000 at 8%. That is a quite a difference! Of course you must invest in a low-cost stock market index fund and avoid trading and advisor fees. Actually, this is exactly what Warren Buffett, a successful investor, recommends: "A very low-cost index is going to beat a majority of the amateur-managed money or professionally-managed money." He says: "My wealth has come from a combination of living in America, some lucky genes, and compound interest." Every $20 invested in stocks is worth $770 in 35 years.

Why do more investors go it alone?
You might have noticed the trend to investors going the Do It Yourself right-of-way. First, everyone thinks they are above average investors. Actually, the average investor earns only 3.79% over time while a simple market index earns 11%. Second, dealing with an advisor/broker can hurt you financially. Even top firms don’t control their Reps well: JP Morgan was caught not disclosing advisor fraud, stealing, lying, forging, etc etc. Reps are not reported quickly if at all and no one at the firm goes to jail. The industry considers bad behavior just the cost of doing business. Morgan employs 26,000 Reps. They “prevented or delayed regulators, other member firms, and the public from learning about those events and, in certain instances, prevented the regulator FINRA from pursuing potential disciplinary action.” Example: 12b-1 fees and revenue-sharing from mutual funds to advisors are often not disclosed. SEC says “investment advisers have not appropriately addressed these conflicts of interest." When I worked for a Wall Street firm and my advisor screwed up, my own compliance department dismissed my complaint. Third, industry lobbyists got Trump to cancel the Obama’s Fiduciary Rule that held Reps to a higher standard of ‘give the client the best’. Avoid industry Tricks of the Trade.

Tax break to the rich runs up debt

American ‘socialism’ for the rich runs up our debt
Since Trump’s tax benefits went to the top 10% and Trump’s tariffs are taking $1,000 per family, you have to consider each taxpayer will pay $17,000 for his national debt increase. And the tax benefits were NOT paid for by increased business. Usually when the economy is booming and unemployment is low, government pays down the debt. Not this time. We are still paying corporations $100 billion in subsidies every year even though Trump just cut their taxes from 35% to 21%. Many pay NOTHING due to the loopholes our representatives gave them. There are tax credits we can use.

Put your money to work so you don’t have to.
Accumulate $250,000, $500,000 even $1,000,000.
Compounding is what Warren Buffett counts on for success.
“My wealth has come from a combination of living in America, some lucky genes, and
compound interest.
How much can your money earn for you? $1 million from your $99,000 investment.
Your $250 a month investment may grow to $1,000,000 or more and it can be tax FREE. That $3,000 a year for 33 years ($99,000) compounds to $1 million if you put it to work: Low-cost stock index fund earns 11% per year after fees over time. Advisor-managed funds earn 3.79% over time. Compounding does not work as well if your advisor is trading, market-timing, rebalancing or rotating sectors.

Claiming 150% of SS benefits even if one spouse did not work
Even if one spouse has no Social Security benefit of their own, together a couple would get 150% of the worker's monthly benefit for life. This rule comes from the time when only one bread winner ‘worked.’ (SS does not count taking care of 2 kids.) See Mr. Blandings Builds His Dream House. The worker has to file for benefits first but then spousal benefits can be taken too. The worker who claimed before age 66 would lose some benefits if they continued to work. Since the rules are complicated, you should visit your local SS office as soon as one of you reaches age 62. Find out the best plan for the both of you since you may receive more as a couple than separately. The future of SS and Medicare is uncertain so don’t rely on these alone. The GOP got their tax bonanza and now wants to cut our ‘entitlements’ even though we already paid for them. Remember, GOP pays no FICA tax on income over $132,900 and no FICA or Medicare tax on their capital gains and interest incomes. For instance, Warren Buffett pays a lower tax rate than any of his employees: 17.7% vs 32.9%. youtube.com/watch?v=Cu5B-2LoC4s

Give your child a leg up: Make sure they can make and manage money
Only 17 states require your child to learn how to determine which investment pays the highest return on their money. Most think it is a savings account. This could be one reason most of us are going to be broke in retirement and the amount of credit card debt has doubled to over $8,000 per household. Children are moving back home after racking up huge student loan debts. Most parents have no clue about the fundamentals of personal finance—investing, interest rates, compound interest, why the rich get richer, and avoiding debt by creating your own ‘bank’ of tax-FREE accounts. Unbiased advice is easily available. For instance, if I loaned $250 a month to big companies we use every day, over time, with interest on my money left with them, would grow to be $63,000 in 10 years, $245,000 in 20 years, and $790,000 in 30 years. The Miracle of Compounding: I loaned them $90,000 ($3,000 X 30 yrs) and now I have $790,000. If I use a tax-FREE account, the amount is not taxed—now or later. I learned from John Bogle that you give up 63% of your total potential nest egg if you pay someone 2% a year to handle your money. Warren Buffett’s advice is so simple, anyone can follow it.
Explain the ‘facts of life’: https://www.amazon.com/Give-your-child-leg-manage/dp/1096505355/

Why do we try?
It’s the active-passive paradox – almost every investor agrees that it’s nigh impossible to beat the market, and almost every investor tries to beat it anyway. Vanguard funds—those with stock-picking managers—repeat the same outcome. Only two of the 57 funds consistently outperformed their benchmarks. This study of managed funds concluded that all of Vanguard’s active strategies could be replicated “more cost effectively through the use of index funds.” Even with lower costs, Vanguard’s managed funds could not beat its own index funds. Costs turn out to be important—even for low-cost Vanguard funds.

When to file taxes separately
Generally it is advantageous for a married couple to file jointly. Filing a joint return comes with many well-known benefits, including a lower tax bracket at both the federal and state level, a larger standard deduction and the opportunity to qualify for multiple tax credits. However, there are particular instances when a couple should file separately. Married taxpayers may be aware of certain “red flag” situations, for example when one spouse has significant debt, past unpaid tax liabilities, ‘shady’ tax history, or income-based student loans. Healthcare may be a lesser-known reason to lead a married couple to file separately. Ask your tax pro about situations when filing your tax returns as ‘married filing separately’ is best. Verify your tax-FREE retirement account.

When is the best time to buy stocks?
Warren Buffett has followed his mentor Benjamin Graham’s advice: “buy stocks as they bought their groceries, not as they bought their perfume.” If your supermarket has a sale on your favorite food, do you buy more? When chicken breasts are on sale for $1.99 a pound, I buy two family packs. I freeze one—regular price $5.89/lb. Buffett recently won his bet with a hedge fund guru who used 5 different investment strategies to beat Buffett’s choice. Buffett bet $1 million that the Vanguard 500 Index would outpace the manager’s picks. Buffett won: 7% a year versus 2.2%. He did not trade or time the markets. When we buy on sale, we get 10 fund shares instead of just 8. When the price goes up each year, our account value increases exponentially.
