Is owning a TIPS fund or ETF right for you?

A kind of bond issued by the US Treasury has complexities that baffle most investors who use them. They are not as simple as buying them to avoid losing purchase power to inflation. Many took the bait in 2020 with the promise of 5.5% vs -1.5% for the bond index. Semi-annual adjustments to the securities means TIPS are good at protection against unexpected inflation. So for most people, stocks will provide better long-term protection from inflation. For retirees, holding 10-20% of their bond allocation in TIPS may help settle out the stock market gyrations. Many retirees use high dividend payers to accomplish the same goal. The low-cost versions of all these options will do better than costly broker/advisor-managed ones simply because paying 2% to earn 5% provides you with only 3% net. The calculated yield is another big headache since not every fund is a pure TIPS play. Some add in derivatives to make their fund attractive. None of these offerings provides an inflation-busting guarantee. A better strategy is an over-weighted balanced fund plus diversified low-cost stock funds. Low-cost always beats high-cost.

How can you deal with inflation?

Inflation of 7% is the running rate for the new year based on current price increases. Gas, food and rent-price jumps may have convinced you that something needs to be done. If you are an investor or retired person living on your investments, you may have heard the discussion of bond and stock prices changing drastically last month. Indeed, after the stock market index hit 28% last year, ’22 has taken some of your account balance away already. For those relying on their brokerage firm or advisor, the word from Goldman is: “Sticking with Stocks Is Best Bet to Beat Inflation.” Goldman favors equities in energy, financials, resources, real estate and infrastructure. Real estate has come off a year of over 40% but since the value of leases and contracts often rises when inflation increases, this will remain a good bet against inflation. Index funds usually cost much less than an advisor and so if most analysts think we will have single digit returns, Vanguard may be a better home to rest in 2022 than a full-service firm. How to invest if you are NOT rich

There is a way to become rich even if you don’t have a lot of money and are not able to pick the next Amazon or Google stock. It requires you to wait for your money to grow by itself using the Miracle of Compounding. You know the principle of compound interest. If you lend a $1 to your bank, you will be paid interest each year. After 40 years, you will have $2.22 at 2%. Rates of interest are low right now, but in the 1980s, you could earn 8-12%. I saved for my first house down payment then. The stock market returns average over 11% over time, so you could have $80 from $1. If you could invest $100 per month in large company stocks, you could have $880,000 in 40 years. $100 a month is $3.34 a day. Almost everyone could do that if their mutual fund company could automatically deduct the $100 a month from their bank account. You would have to wait and never touch the money during those 40 years. Actually, fund firms have tested that plan: the highest accumulations were in accounts that the owner forgot they had. They left the account to compound by itself. Can you trust online tax prep software?
If you use your prior year returns to guide you, you can easily navigate most online software tax services and save money. Most are free for Federal and some are free for some states. With direct deposit, you have the simplest and fastest way to do taxes. As an AARP tax preparer, I know some of these sites offer simple entry screens and good support. Even if you have a complicated return, these packages are manageable. As I tell AARP users, try to do your own taxes first then consider going to a costly preparer. The IRS has warned us that it is still doing last years returns so make sure you enter the correct amounts for the child tax credit and economic stimulus checks received last year. Consider the source: financial media depends on paid advisors and their firms for income so it makes sense to claim a paid advisor can help you. However, we all know that you can save big money by shopping direct—eliminate the “middle man markup.” Also, few advisors can beat a low-cost stock index simply because of the costs. The unbiased financial scorekeeper, Dalbar, has found that the average advisor-managed returns were 3.79% compared with the S&P 500 index of 11.06%. Warren Buffett put his money on the Vanguard’s 500 Index fund in a bet with a stock picking guru and 5 hedge funds. Buffett won the bet. He also designated the Vanguard low-cost index fund in his will for his heirs. Stock funds underperformed indexes nearly 93% of the time. Some think we will be lucky to have an ‘elected’ president by January 20, the official start of the new regime. Some say both sides have already hired lawyers to have the new GOP 6-3 Supremes decide who won. Last time, GOP Bush had Supreme Scalia on his side. Scalia gave the election to Bush because he claimed, contrary to the Constitution, that FL couldn’t count the votes correctly. Scalia, claiming to know the Constitution, decided for us. But he never showed us voters where it says that the Supremes will choose presidents. He ignored the 12th Amendment: if no winner “the House of Representatives shall choose immediately, by ballot, the President.” Since we don’t know what will happen, we have to go with our best information. The markets may be biased in favor of those who have faster computers, talented analysts, large leverage, more influence, or more insider information. Some so called ‘professionals’ in financial services have been caught taking on the roles of executor, beneficiary, trustee and power of attorney for customers. The rules changed for 2020: IRA contributions after age 70½ are now permissible.

The SECURE Act repealed the age restriction for Traditional IRA contribution eligibility. Effective for 2020 and later taxable years, individuals with earned income can make Traditional IRA contributions at any age, not just for years before reaching age 70½.

For 2020 and later, there is no age limit on making regular contributions to traditional or Roth IRAs if you have earned income. If you had self-employment income or W-2, that income qualifies. If your spouse had income and you did not, that qualifies too with some limits depending on participation in a retirement plan. Spousal IRAs: If you file a joint return, you may be able to contribute to an IRA even if you didn’t have taxable compensation as long as your spouse did. Each spouse can make a contribution up to the current limit; however, the total of your combined contributions can’t be more than the taxable compensation reported on your joint return. We have learned that we can trim the risk of market upheavals by using a ‘balanced’ approach—stocks for growth and bonds for ballast. Since 1970 one fund has continuously provided retirees with total returns (income plus capital return) of over 9%. Since 9% is greater than inflation of 3% over time, our nest egg can maintain our purchasing power even though we may live long and prosper. Earn a guaranteed 12% to 24% return

“Guarantee” is the third rail to financial service advertising: it means fraud since there is no ‘guarantee’ in investing. However, consider paying down credit card debt of 12% to 24%. The average rate is 19%. If we pay 24% per year, charged every month, as most cards do, we would be wise to make card interest our ‘investment’ of choice. Most of us are unlikely to earn more than 11% on our investments over time so paying off high interest debt is our best ‘investment’ choice. When we are finished with the debt payment of $100 a month, for instance, we can use that $100 a month to accumulate over $20,000 for our home down payment or college or new car. Instead of making credit card bank investors rich we can help ourselves by investing that monthly payment.

The main reason people continue to pay advisors is for advice. However, we don’t seem to be educating us. Study after study show the lack of financial literacy even after years of paying fees and commissions for help. Advisors don’t seem to know how to help us understand how much income we will have in retirement. Eight in ten respondents failed a retirement income literacy quiz according to an industry education group. More than half the folks underestimate the average life expectancy of a 65-year old (and thereby underestimating the amount of time they will need to stretch their assets). Investors do not recognize how to properly evaluate asset risks in the first place. But that is what we pay advisors to do, right? Most advisors do not even know how to weigh the risks themselves. Most learn to sell products. Advisors blame us: “clients preparing for retirement often underestimate the need to make sure retirement income comes from different sources. Too many assume that they can rely on dividend-paying stocks to fund their retirement,” one argued. Most focus too much on portfolio management as opposed to factors that will likely have a greater impact on their financial wellbeing, like health care expenses and long-term care needs. Investors who did NOT panic ended 2019 with $360,000

Fidelity Investments’ 401(k) customers who stayed in the market during the 2008 crash saw their account balances rise, on average, from $79,000 in 2008 to $360,000 by the end of 2019. Although people who got out of stock funds in 2008 reentered the market and continued to save, their average balance performed worse, rising only to $276,000 by 2019. That’s a panic loss of $84,000 or 30%. A Vanguard study showed the same result: Vanguard just analyzed the panic factor from Feb to May and found the “panickers” earned less than those that did nothing. “Doing nothing” has been the hallmark of Warren Buffett’s attitude: “We continue to make more money when snoring than when active."

Every day investors hear the so-called professional ‘advisors’ predicting opposites: The "no matter what happens—stocks" advice and the “more downside risk for the U.S. equity markets than upside potential” advice. Many studies say advisor-managed investments just don’t help us long term. In fact, if we pay 2% in fees, commissions, bad market timing trades and being out of the market, we can give away “63 percent of what we would have had.” This is not to say that we don’t need specific financial advice once in awhile. We could just pay a fixed fee like we pay lawyers and doctors. They don’t ask for 2% of our assets every year for life. So I paid $750 for a professionally prepared financial plan so I know, within certain boundaries, how much my family will have to live on for the next 30-40 years. The alternative was $15,000 + a year for at least 30 years or over $450,000 total. And that is not tax deductible anymore. That savings will cover any long-term care needs and final state and federal taxes and expenses. Many index investors obtain advice from fee-only financial planners since they have been burned by bad advice. Brokers and advisors are trained and paid to sell. Trump like many corporations pays little tax

Even after getting paid for income garnered from President-branded activities, Trump paid only $750 in taxes. That means he claimed income of just $7,500 in 2016 and 2017. We know his FL club took in $ millions from new memberships. Since he now controls the IRS as part of Treasury, his IRS audits are over. Audits of using suspicious losses to pay $0 taxes for decades have a limit of 3 years unless his DOJ lawyer can prove tax fraud. Not likely. In fact we paid Trump $72,900,000 in tax refunds he claims from years of losses on business failures and bankruptcies. For instance, he claimed losses of near $1 billion ($915,729,293) on his 1995 personal income tax returns.
